In the current research the author applies the adjusted Granger causality testing methodology, which allows VAR modeling on undifferentiated and possibly cointegrated time series to find out the existance and direction of a causal relationship among income level, labor productivity and foreign direct investment in Latvia. The results of the study, which are based on an adjusted VAR lag period selection mechanism and a modified Wald test, show that foreign direct investment in Latvia has no causal relationship with either the income level or the labor productivity. Moreover, impulse response functions indicate that FDI and labor productivity shocks to income levels are short-term and temporary. The author concludes that a relationship between attracting foreign investment to service sectors of the economy and the lack of knowledge transfer in Latvia, is reflected as a lack of causality between FDI and the level of income.
